European stock markets edged lower at the start of the week after fresh U.S. strikes on Iran pushed oil prices and bond yields higher. The STOXX 600 fell 0.1 percent, while Germany's DAX dropped a steeper 0.7 percent. Despite the current weakness, the European benchmark remains on track for its fifth straight monthly gain.

Since the U.S. war with Iran began in February, government bond yields have risen across nearly all G7 countries, already adding around $16 billion to borrowing costs. If rates stay this high, another roughly $34 billion could be added by the end of the first quarter of 2027 - with the United States hit hardest, but energy-dependent countries such as Germany, Britain, Italy, and Japan also feeling the pressure. Higher energy prices, rising inflation expectations, growing government deficits, and additional spending on defense and infrastructure are putting even more strain on public finances.

U.S. Treasury Secretary Scott Bessent wants G20 countries to take another look at their trade relationship with China and consider stronger barriers to Chinese goods. He says Beijing is trying to offset weakness in its domestic economy with ever-larger export surpluses, putting additional pressure on Europe, Latin America, and other markets. In Bessent's view, China needs to rely more on domestic consumption, while other countries should limit access for Chinese products in their markets.

German Chancellor Friedrich Merz is warning that an AfD victory in Saxony-Anhalt's state election could scare off international investors and cause serious damage to the state. The AfD is currently polling at around 42 percent, well ahead of the CDU at 22 percent, and could fall just short of an outright majority. Merz continues to rule out cooperation with the AfD and said that after the election he would do everything possible to keep Saxony-Anhalt from "falling into the hands of radicals."

The proposed Defence, Security and Resilience Bank is aiming to raise around €100 billion and provide governments and defense companies with low-cost loans and guarantees for defense projects. So far, nine countries have signed on, with Canada as the biggest backer, while Germany, Britain, and other major economies have yet to commit. Without support from more financially powerful countries, the bank could struggle to secure the AAA rating it wants and the lower borrowing costs that come with it.
